Quiteria and Camacho gather with friends and family to celebrate their upcoming nuptials. When Quiteria's old flame, Basilio, arrives and provokes Camacho's jealousy, the result is an abrupt end to the party. Left alone with the mess, Quiteria opens Basilio's gift—Cervantes' novel, Don Quixote. Transfixed, she begins reading and soon falls asleep. She is consumed by a vivid dream.
Don Quichotte and his exhausted squire, Sancho Panza appear. While Don Quichotte is ready for his next adventure, Sancho would rather rest and return home. After much discussion on the virtues of heroics and remembrances of their past misadventures, Quitera’s friends and family, the neighborhood shepherds, arrive to begin preparations for Quiteria’s wedding to the wealthy Camacho. Sancho, eager to partake in the festive meal, inquires about the happy couple and discovers it is not a day of joy for one man, because Quiteria's true love is actually the shepherd Basilio—who is poor but exceedingly talented. Camacho enters to begin the festivities but is interrupted by a cry of pain.
Basilio appears, with a bloody knife sticking out of his chest. His voice quavering, Basilio entreats Quiteria to acknowledge him as her husband for the few moments he has left on this earth. Quiteria swears that she will love Basilio as long as he lives. It turns out that this will be longer than anyone expects, because Basilio, hearing her words, reveals that the knife is fake. Camacho is furious, and he reminds Quiteria that she is choosing a life of poverty over prosperity. Quiteria shoots back that he can keep his money; she has true love. Camacho leaves the party in a huff and everyone then joins in to praise Quiteria and Basilio's cleverness.
Don Quichotte, Sancho, Basilio, and the Shepherds melt away as Quiteria wakes up. Camacho returns to make amends, but Quiteria, emboldened by the dream she has had, breaks off their engagement.
